The 38-year-old is the fourth summer signing made by Town boss Kevin Blackwell, following the arrivals of Darren Currie, Dave Edwards and Alan Goodall.
Furlong started his league career with Coventry City, before enjoying spells with Watford, Chelsea, Birmingham City and Rangers, scoring nearly 180 goals in all competitions.
Furlong told his new club's official website: "I haven't arrived just to make the numbers up. I want to be part of things and try to get promotion.
"I can tell, having spoken to Kevin Blackwell, that despite the club being relegated last season, the ambition is very high.
"I feel there will be interesting times here at Luton next season. I still have a lot to offer and I believe I can do a job for the club next season."
